When we reset the material to fbx we should take care of the LOD since we will change/reorder the material slot array.
Import Material1.fbx
open the staticmesh and import LOD 1 with the same fbx (Material1.fbx)
Reimport the staticmesh with a new file (content browser right click)
choose Material3.fbx
When the material conflict windows pop choose "Reset To Fbx"
RESULT: the LOD 1 change from green to blue
